A Middle East escalation bid the prime defense names while high-beta drone small-caps led a broad risk-off lower.

Elbit Systems (ESLT) rose 1.2% to $708.70, the drone-and-defense basket's standout, as a fresh escalation in the Iran war — the resumption of strikes that sent crude sharply higher and knocked equities broadly lower on September 1 — pushed a bid through the prime defense names even on a red tape. Elbit sits on the ISR-and-munitions node of the drone supply chain (loitering munitions, EO/IR payloads), so a widening Middle East conflict reads directly as order-book support. The defense majors held with it: Motorola Solutions (MSI) +1.2% to $491.24, CACI +1.0% to $629.46, and BAE Systems' ADR (BAESY) +0.5%, while RTX eased 1.2% to $205.16.

The pain was in the high-beta small-caps. Ondas (ONDS) fell 8.0% to $7.04 — the day's worst in the basket — with no company-specific news, a give-back in a name that has run hard on counter-drone and dronedome enthusiasm; on a risk-off session that drove the 10-year Treasury yield toward 4.8%, the most speculative, cash-consuming names correct first. The counter-UAS and airframe cohort followed: LightPath (LPTH) −5.9% to $9.47, Mercury Systems (MRCY) −5.2% to $82.80, Unusual Machines (UMAC) −4.3%, Red Cat (RCAT) −4.0%, and AeroVironment (AVAV) −2.8% to $144.17.

The rare-earth strait — the basket's hardest physical chokepoint, the magnets and heavy REEs behind every motor and actuator — sold with the risk-off rather than on any supply signal: MP Materials (MP) −1.8% to $53.74, USA Rare Earth (USAR) −3.1%, and Energy Fuels (UUUU) −3.6%. That is macro de-risking; the binding constraint, China's export-control regime, is unchanged. Semiconductor content dragged too — Lattice (LSCC) −3.2%, Qualcomm (QCOM) −2.3%, Ambarella (AMBA) −2.2%, Nvidia (NVDA) −1.5% — as the broader chip complex led the market lower.

The calendar tightens into autumn. LightPath reports fiscal Q4/FY2026 on September 10. The FAA's Part 108 BVLOS final rule — the regulatory chokepoint that would unlock routine beyond-visual-line-of-sight commercial flight — remains outstanding and overdue against its H2-2026 target; publication is the single biggest domestic catalyst for the commercial-drone names. Further out, the USAF's CCA Increment 1 production decision is targeted within FY2026, AUSA's annual meeting runs October 12–14 in Washington, and China's one-year suspension of its October-2025 rare-earth export controls expires November 10 — the date that governs the magnet strait.
